📌 Quick Concept Summary
🔹 Interest Rate Collar
An interest rate collar combines an interest rate cap and floor to create a range within which the effective interest rate is managed.
For a borrower, a collar can provide protection against rising interest rates while potentially reducing the cost of the hedge compared with buying a cap alone.
🔹 Interest Rate Ceiling / Cap
A ceiling (cap) places an upper limit on the interest rate. It protects a borrower from interest rates rising above a specified level.
🔹 Interest Rate Floor
A floor establishes a lower limit for an interest rate. It provides protection against interest rates falling below a specified level and is particularly relevant to lenders or investors seeking protection over returns.
📌 Exam Note: Floors and ceilings are covered here mainly to understand their meaning and purpose. They are not generally tested in detail, so students should prioritise the more examinable aspects of interest rate collars and hedging techniques.
📈 Why This Lecture is Important
A key skill in ACCA AFM is understanding not only how a hedging instrument works, but also why a company would choose one technique over another.
In this lecture, we look at how a company can use a collar to balance:
💰 Hedging cost
📈 Protection against rising interest rates
📉 Potential benefit from favourable rate movements
⚖️ Risk and flexibility
This provides an important link between interest rate options and practical financial risk management.
