Normally, when you start the game, you will only see the Granny option. First, beat the game on any difficulty. When you return to the Play menu, a new locked option will appear to the left of the Granny option. It says that you must beat Granny on Hard Mode, so complete the Granny game on Hard difficulty. After doing that, the Grandpa option will appear. To unlock the option that gives Grandpa a shotgun, beat Granny on any difficulty with Grandpa option enabled.
